Once you have it you will have to go to the Mirror Maiden with the Silver Pocket Watch in your inventory. She will be located in the Broken Isle, or more specifically on the northwest side of the island.

This is only doable when The Misplaced Photo quest becomes available. You cannot do this before this happens.

You’ll see the Mirror Maiden as you fly up above and glide on top of her. She will be sitting on the shore next to the water itself.

As of right now, you won’t be able to do anything with this though. It is still early on so even if you have the Watch with you, you’ll need to wait on newer patches and changes in the story to be able to work with this. Well, congratulations on finding out how to do this. The only thing left now is to wait until it gets available for interacting with the Maiden.
